Identify the two different deadlines
A founder leaving employment may retain an option exercisable for several years under its contract. That contractual right does not necessarily preserve incentive stock option tax treatment throughout the same period. Begin with the actual employment end date, award terms and planned exercise date. Continued ownership or a board seat does not automatically establish continued employee status for the option rules.
Treasury Regulation section 1.422-1 describes the employment condition, including the ordinary three-month period and specified special rules such as disability. The founder should distinguish permission to exercise from qualification at exercise. An amendment extending the contractual deadline can be valuable commercially while still requiring a separate analysis of tax classification and any modification consequences.
Model the funding choice before departure
Suppose a departing founder holds 10,000 vested options with a $4 exercise price. Exercising all of them requires $40,000 before any tax and transaction costs. The agreement may allow exercise for twelve months after departure, while the ordinary ISO employment condition creates a shorter relevant qualification period under the assumed facts. The owner cannot assume the twelve-month contract supplies twelve months of ISO treatment.
The example does not establish the award’s actual classification or the best exercise timing. It shows why the founder needs a funding decision before the shorter period expires. Compare purchase cost, private-stock liquidity, personal tax exposure and potential nonstatutory treatment at a later exercise. A rushed exercise solely to preserve a label may create an unaffordable or unsuitable investment, so the decision should reflect both deadlines and actual cash resources.
Document the employment chronology
Preserve the termination agreement, payroll end date, role changes and relevant corporate records. If the founder becomes a consultant or remains a director, identify the actual relationship rather than treating continued service of any kind as employment. Review leaves of absence and transfers using the applicable rules. The equity platform’s departure date should match the supported legal and employment facts.
Where disability or another special rule may apply, obtain the necessary facts and evaluate the actual definition. A company’s leave policy or disability insurance determination may not establish the tax rule automatically. Keep sensitive medical information restricted while providing the administrator the supported classification and deadline. Do not enter a longer window simply because a founder prefers it or because another employee received one under different circumstances.
Coordinate any award amendment and payroll treatment
Before extending terms, repricing or changing an award, evaluate the modification rules and resulting tax classification. Preserve the original award, amendment and approval dates. The company should explain what the amendment accomplishes contractually without promising tax treatment it has not established. A longer contractual exercise period can be documented clearly even where exercises after the relevant employment period require different treatment.
Give payroll and the equity administrator the actual classification for a proposed exercise, including any nonstatutory portion. Coordinate withholding and reporting before accepting payment and delivering shares. The founder should receive a written illustration identifying assumptions, not an informal assurance that every vested award remains an ISO until it expires. Keep the exercise notice and company acceptance with the final calculation.
Close the award record after exercise or lapse
Reconcile shares exercised, remaining options and expired portions. Retain the employment chronology for later reporting and any disposition analysis. A former employee may return months later with a personal tax question, so the company should be able to reproduce the dates without relying on a departed administrator. Correct platform discrepancies before they create inconsistent documents.
This article does not determine employee status, establish disability or prescribe the best exercise decision. The award, employment facts and current rules control. The useful decision is to compare the contractual exercise right with the separate ISO employment condition before departure or exercise. That gives the founder time to evaluate real purchase costs and classification consequences instead of assuming a negotiated extension preserves every tax feature of the original employee award. If the founder transfers to a related corporation, review that actual employment transition under the option rules before treating it as an ordinary departure. Preserve the relationship between the companies and the dates of employment in each. Calendar the supported dates explicitly and identify who will communicate any later change to the former employee.
